Man City twice trailed in-form Brighton but Vitor Reis’ 72nd-minute equaliser took the last-16 tie at the Etihad Stadium to penalties.
Stand-in goalkeeper Geronimo Rulli emerged as City’s hero, saving two spot-kicks to send Enzo Maresca’s side into the quarters, where they will face Bradford.
Bradford beat fellow League One side Peterborough United 2-0 earlier in the week to reach the Carabao Cup quarter-finals for the first time since 2013.
Liverpool were also involved in a penalty shootout against Chelsea after Cody Gakpo and Morgan Rogers both scored from the spot in normal time.
Kostas Tsimikas and Emmanuel Emegha both missed chances to settle the shootout before Chelsea defender Wesley Fofana skied over with the decisive penalty.
Remarkably, it was Liverpool’s fifth successive win on penalties over Chelsea and meant Xabi Alonso and Jordan Henderson tasted defeat on their returns to Anfield.
Liverpool will face Andoni Iraola’s former club Bournemouth for a place in the semi-finals after the Cherries put three goals past Aston Villa.
Elsewhere, Fleetwood Town’s reward for an incredible win over Premier League champions Arsenal is another top-flight opponent, with either Everton or Newcastle United travelling to Highbury Stadium.
Everton play host to Newcastle on Thursday night, with the sides separated by just one point in the Premier League.
